The Risk Reward Ratio (RR Ratio) is the proportion between the risk of potential losses and expected gains. It is a tool used to determine whether a trading entry is worthwhile. It compares the potential losses to anticipated profits, helping traders assess whether a buying opportunity is favourable.
The risk-reward ratio is essential for every trade because there are uncontrollable risk factors in the cryptocurrency market. Traders should focus on profit goals and consider potential negative outcomes.
The risk-reward ratio aids in determining the value of entering a trade. The trade becomes more attractive if the potential returns outweigh the possible losses. However, if the risk of significant losses outweighs the potential gains, it might not be worth the risk.
In essence, by increasing the probability of winning trades over losing ones, traders can limit trading losses and grow their overall portfolio. It also helps traders choose trades more selectively rather than haphazardly.
Generally, a suitable minimum RR Ratio for making a trading decision is at least 1:2. The higher the reward compared to the risk, the more attractive the trade is. However, if the ratio is 1:1 or lower, it’s not worth taking the risk.
For example, if the price of Bitcoin fluctuates around $30,000 and a stop-loss is set at $28,000, opening a long position at $30,000 would mean a potential loss of 5%. But if the price goes up to an expected resistance level of $33,000, a profit of 10% can be achieved. In this scenario, the RR Ratio would be 1:2, meaning the potential reward is twice the risk, making it a worthwhile trade. If the ratio is lower, the trade might not be favourable.
Traders can use the Tradingview platform to calculate the RR Ratio conveniently. This tool assists in calculating the ratio for both long and short positions.
Incorporating the RR Ratio into trading decisions increases the chance of generating profits and achieving a higher win rate. Neglecting to calculate the trade’s value beforehand is akin to going into battle without a chance of victory.
